Market Perspectives: The sum of all fears

Key Takeaways

  • French fiscal uncertainty, scrutiny of AI investment and rising oil prices are combining to drive renewed market volatility.
  • France’s political stalemate is complicating deficit reduction, with little prospect of an immediate resolution.
  • AI capital expenditure remains supportive of earnings and growth, but differing investment and financing needs are likely to drive divergence between companies.
  • Higher energy prices are adding to inflation concerns, while tighter financial conditions are tempering expectations for further interest rate increases.
  • Our overall outlook remains positive, although weaker confidence in AI investment could transmit more bond-market volatility to equities.

Renewed volatility across equity and bond markets reflects the convergence of several familiar risks: fiscal and political uncertainty in France, scrutiny of artificial intelligence-related investment, and renewed inflation concerns as oil prices rise. None is new, but their combined influence has brought them back to the forefront of market sentiment.

In France, efforts to reduce the budget deficit from 5.4% this year to 5% next year face significant political obstacles. A government without a parliamentary majority has limited room to secure support for its proposals, while public protests underline the challenges of fiscal consolidation.

A budget targeting a 5% deficit remains plausible, but its passage may require the government to bypass a parliamentary vote, potentially triggering confidence votes. Political stalemate could persist until elections next May, prolonging uncertainty and leaving markets sensitive to developments in the budget process.

The decision not to downgrade France’s credit rating on Friday provided some reassurance, but it does not resolve the underlying fiscal challenges. We see little prospect of an immediate political settlement or budget agreement. With parliamentary proceedings set to continue for several weeks, French fiscal policy is likely to remain a source of market tension.

Alongside these fiscal concerns, the earnings season is testing confidence in the durability of the artificial intelligence (AI) investment cycle. Substantial planned capital expenditure suggests that AI can continue to support corporate earnings and economic growth. However, the scale of that spending is also sharpening scrutiny of companies’ investment requirements and financing needs.

As we have argued previously, this is unlikely to be a rising tide that lifts all companies equally. Progress will vary, and corporate updates may offer mixed messages on the outlook, the capital expenditure required and the extent of future borrowing. That differentiation is likely to remain a source of volatility.

Aggregate earnings results have nevertheless been encouraging. A busy week of reporting from the hyperscalers will provide further evidence on the trajectory of AI investment and could materially influence market sentiment.

Meanwhile, oil prices reached a six-month high last week as the situation in the Middle East remained unresolved. Higher energy prices raise questions about the inflation outlook, following already elevated inflation readings in both the UK and the US. These developments are complicating expectations for the next phase of monetary policy.

At the same time, increased market volatility, particularly in Europe, and higher bond yields are tightening financial conditions. This has tempered expectations for the scale of further interest rate increases, as markets assess how much additional tightening central banks may need to deliver. The balance between persistent inflation pressures and tighter financial conditions remains a key influence on the policy outlook.

Upcoming political events may offer greater clarity, although not necessarily an immediate resolution. Israeli elections this week and US midterm elections next week could be followed by further guidance on US and Israeli policy towards developments in the region. The UK Budget on Wednesday is another important event on the near-term calendar.

Our overall outlook remains positive, but there are no straightforward near-term solutions to many of these challenges. Volatility is currently more pronounced in bond markets than in equities. However, any further weakening in confidence in the AI investment theme could transmit more of that volatility to equity markets.
